How Population Shapes Growth: The Economics of an Ageing World

The formal starting point for analysing demographic effects on growth is the Solow-Swan growth model, which decomposes output growth into contributions from labour force growth, capital accumulation, and total factor productivity (TFP). In its basic form, steady-state output per worker depends on the capital-to-labour ratio and the level of technology, while aggregate output growth requires either labour force growth or capital deepening or TFP growth to continue. A shrinking working-age population directly reduces the labour force growth term, meaning aggregate GDP growth mechanically slows unless capital deepening or TFP growth accelerates enough to compensate — a demanding requirement, since most economies do not exhibit sudden, sustained productivity accelerations on demand.

Beyond the basic Solow framework, demographic economists typically decompose population effects into several distinct channels operating with different time lags. The labour supply channel is most direct: a shrinking working-age population reduces available workers, though this can be partially offset by rising labour force participation among women and older workers, or by immigration. The savings and capital accumulation channel operates through the life-cycle hypothesis of consumption and saving: middle-aged, high-income workers typically save at the highest rates, while both younger and retired populations tend to dissave, meaning a population skewing older can reduce aggregate national saving rates, with knock-on effects for domestic capital formation. The fiscal channel operates through pay-as-you-go pension systems common in most advanced economies, where current workers' contributions directly fund current retirees' benefits; a rising dependency ratio under this structure requires higher contribution rates, reduced benefits, later retirement ages, or increased government borrowing to remain solvent.

Japan's four-decade experience with advanced demographic ageing provides the most extensively studied natural experiment for these dynamics, and its outcomes offer a partial rebuttal to purely mechanical demographic-determinist growth forecasts. Despite a working-age population that has been shrinking since the late 1990s, Japan has maintained relatively low unemployment and, on a per-capita basis, GDP growth that compares less unfavourably to peer economies than aggregate GDP figures alone suggest, achieved substantially through rising female labour force participation, extended working lives among older cohorts, and increased automation and capital investment per worker. China's demographic transition, by contrast, is compressed into a much shorter timeframe than Japan's gradual ageing, a direct consequence of the one-child policy's multi-decade suppression of birth rates, meaning China faces the fiscal and labour-market consequences of advanced-economy-style ageing while still classified as a middle-income economy with a considerably less-developed social insurance system to absorb the transition costs.

The demographic dividend literature, developed substantially from research on East Asia's earlier growth economies, describes the opposite dynamic: a period, typically lasting several decades, when a country's working-age share of population rises as fertility falls from historically high levels while the large existing youth cohort moves into working age, producing a temporarily favourable dependency ratio that, combined with appropriate investment in education, infrastructure, and employment-generating economic policy, can meaningfully accelerate growth, as occurred across much of East Asia from the 1960s through the 1990s. India's current demographic profile places it in an analogous position, though the dividend is not automatic: it requires sufficient productive employment generation to absorb the expanding labour force, since a large working-age population without adequate job creation produces youth unemployment and underemployment rather than growth.

Sub-Saharan Africa represents the demographic dividend opportunity least yet realised globally, with the youngest population profile of any major world region and working-age population growth projected to continue for decades beyond most of Asia. Whether this translates into an East-Asia-style growth acceleration depends on factors substantially outside pure demographic arithmetic: infrastructure investment, education quality and access, governance and institutional quality, and integration into global trade and investment flows, all of which have historically lagged in much of the region relative to the East Asian economies that successfully converted earlier demographic dividends into sustained high growth.

Policy levers available to ageing economies each carry distinct trade-offs that explain why no advanced economy has fully reversed demographic growth drag through policy alone. Raising statutory retirement ages directly increases labour supply among older cohorts but faces uneven feasibility across occupations and consistent political resistance. Expanding immigration offers a comparatively fast-acting labour supply lever, since immigrants typically arrive at working age rather than requiring two decades of development from birth, but faces political constraints that have intensified across many advanced economies in recent years. Pro-natalist family policy — subsidised childcare, direct cash transfers for children, extended parental leave — has been tried extensively across Europe and East Asia and shows measurable but historically modest effects on fertility rates, rarely sufficient alone to restore replacement-level fertility once a society has transitioned to sustained sub-replacement birth rates, suggesting that most ageing economies will need to manage demographic headwinds through some combination of productivity growth, capital deepening, extended working lives, and selective immigration rather than through fertility policy reversing the underlying trend.

Global Context

India sits near the sweet spot of its demographic dividend: a median age in the high twenties, a still-expanding working-age population, and a dependency ratio more favourable than China's or most advanced economies' for at least another two decades. Converting this into sustained growth is not automatic — it requires enough job creation to absorb roughly a million new labour force entrants monthly, alongside continued investment in education and skilling. India's PLI-driven manufacturing push and expanding services exports are partly aimed at generating exactly this employment. The window is finite: India's own population is projected to begin ageing meaningfully from the 2040s onward.
